Here are the key challenges to watch this year:

Euro Area

In 2025, the region will face a challenging environment, characterized by weak domestic growth prospects and significant external threats. Economic indicators reveal a vulnerable business landscape, particularly in the industrial sector, which has yet to fully recover since the pandemic. Economic uncertainty, combined with increased defense spending to meet NATO targets, is expected to place additional pressure on euro area government budgets, in a context of growing political instability that has become a new constant in the region.

Geopolitical tensions continue to pose substantial challenges to the bloc, while the tariffs proposed by Trump could introduce a new set of obstacles to the anticipated economic recovery. In terms of monetary policy, the ECB is expected to continue cutting interest rates throughout the year, following the trajectory of inflation toward its established target.

France – The newly formed government, led by François Bayrou, faces the challenge of consolidating parliamentary support ahead of the 2025 budget presentation. However, parliamentary fragmentation keeps the risk of elections in the second half of the year high.

Germany – The country will hold early elections in February following Chancellor Olaf Scholz’s loss of a confidence vote. Recent polls suggest the formation of a centrist government led by Friedrich Merz (CDU/CSU), but parliamentary fragmentation and the rise of the far-right remain risk factors for the region’s largest economy.

China

Moderate growth, the risk of deflation, and the potential imposition of export tariffs to the United States, which could reach up to 60%, pose substantial challenges for the world’s second-largest economy. In response, the People’s Bank of China (PBOC) implemented a set of stimulus measures in September 2024, including a 50 basis point cut in the required reserve ratio, a 20 basis point reduction in the 7-day reverse repo rate, and other actions. While these measures initially elicited a positive market response, optimism waned as expectations for further government stimulus failed to materialize.

Despite this, the government continues to implement incentives, such as salary increases for public employees and subsidies for the replacement of consumer equipment. Additionally, the government may choose to devalue the yuan as a strategy to mitigate the effects of tariffs and maintain the competitiveness of its exports.

USA

For the U.S. economy, the main risk is linked to the uncertainty generated by the new administration. Trump’s inauguration, scheduled for the end of January, raises significant questions, as despite numerous statements made by the outgoing and incoming President, the concrete impact of his measures remains uncertain. However, financial markets and the Federal Reserve (Fed) are already anticipating that these measures, including the implementation of tariffs, will have an inflationary effect.

This scenario, combined with an economy that, while showing some weakness in the industrial sector, continues to expand—supported by strong private consumption and a resilient labor market—points to a more restrictive and prolonged monetary policy by the Fed. Thus, the central question for 2025 remains the same one that dominated 2024: will the Fed be able to achieve a “soft landing”?

This communication has been produced by Banco Finantia for informational purposes only and does not constitute investment advice.
